RBI proposes AI governance framework for banks, mandates human oversight of model driven decisions
RBI sets compliance blueprint for AI-driven finance under draft framework

RBI published the draft 'Guidance on Regulatory Principles for Model Risk Management' for public comments. As per the Draft, Regulated entities will be required to put in place a board-approved model risk management framework (MRMF) covering all models, including artificial intelligence and machine learning (AI/ML) models.
The proposed framework will apply irrespective of whether the models are developed internally, sourced from third parties, or built using a combination of both.

It applies across the entire regulated financial ecosystem: All type of Banks, Small Finance Banks, Payment Banks, Co-operative Banks, NBFCs, All-India Financial Institutions, ARCs and Credit Information Companies.

According to the draft, regulated entities will need to:
→ Maintain a kill switch to instantly override or deactivate any AI model
→ Build in documented human oversight
→ Disclose to customers when AI drives a decision
→ Manage risk from third-party AI vendors
→ Assign board-level accountability for AI governance

Model Risk Management Framework (MRMF)
→ An RE should put in place a Board-approved MRMF applicable to all models, including AI / ML models, irrespective of whether such models are developed internally, sourced from third-parties, or a combination thereof.

Role of the Board
→ The Board should be responsible for the oversight of an RE’s MRMF, including periodic review of the MRMF and delegation to the Risk Management Committee of the Board (RMCB) and any other Committee.

Three Lines of Defense:
→ An RE should assess model risk at both individual and enterprise-wide level, on an ongoing basis.
→ It should implement the three lines of defence with model owners being first line of defence, an independent model risk management and validation function being second line of defence, and a robust and independent internal audit function being third line of defence.

Risk based Model Tiering
→ An RE should establish and implement a risk-based model tiering structure, for classification of all models in the inventory. It should review the risk tier of all models at least annually, or earlier, as specified in the MRMF or in response to specific triggers.

Direction: Read the passage below and answer the question.

Frederick Herzberg’s research fundamentally altered how managers view employee satisfaction. He proposed that the factors causing job satisfaction are distinctly different from those causing job dissatisfaction. Elements like company policy, salary, job security, and working conditions do not actually motivate employees to work harder; they merely prevent dissatisfaction if adequately met. To truly generate positive motivation and drive higher performance, an organization must provide opportunities for achievement, recognition, meaningful responsibility, and career advancement.

Q. To combat high attrition rates, a major public sector financial institution revamps its compensation structure, offering highly competitive salaries, upgrading the office infrastructure, and enhancing the health insurance benefits. A year later, HR surveys reveal that while complaints about the workplace have dropped to zero, overall employee productivity and willingness to take on complex, unstructured projects remain completely stagnant. Based on Herzberg's framework, why did the institution's strategy fail to boost motivation?
